In face of Sony's Playstation 3 compatibility Microsoft had to do their move and concede that the Xbox 360 will be compatible with only "top selling" games, hinting that the compatibility will be provided via software emulation, instead of hardware integration.
Playstation 2 ensures total compatibility by embedding the whole (cost-reduced to death) PS1 hardware. It's the best way to make sure that things stay compatible, especially if they change the CPU and Graphics Processor (GPU) in each generation.
